Silicon Valley's most expensive assumption just fell apart. The AI moat built on capital doesn't exist.

DeepSeek trained a frontier model for $6 million.

Not a toy model. Not a research experiment. A model that competes with systems costing 15-20x more to build.

I've spent three months understanding what this means. The implications are bigger than most people realize. And darker, in some ways, than the optimists want to admit.


The Assumption That Died

Let me tell you the story that Silicon Valley told itself.

It went like this: AI models require massive compute. Massive compute requires massive capital. Massive capital requires American investors. American investors require American companies. Therefore, AI leadership stays American.

Comfortable story. Defensible moat. Sleep well at night.

Then a Chinese startup with $6 million in compute budget matched what American labs spent $100 million to achieve.

The moat wasn't compute.
The moat wasn't capital.
The moat was never real.


What DeepSeek Actually Did

Let me explain this through the lens of something DeepSeek's team probably studied: the history of naval architecture.

In the late 1800s, naval supremacy meant big ships. Bigger guns. More armor. The assumption: if you want to project power, you need the biggest fleet.

Then the torpedo boat arrived.

Small. Fast. Cheap. Could sink battleships that cost 100x more. The rules changed overnight.

DeepSeek built a torpedo boat.

The Technical Reality

DeepSeek's innovations weren't revolutionary individually. They were revolutionary combined:

Mixture of Experts at Scale: They didn't train one giant model. They trained many specialized models that work together. Total parameters: enormous. Active parameters per query: manageable.

Training Efficiency Techniques: Knowledge distillation. Curriculum learning. Careful data curation. They squeezed more learning from less compute.

Architecture Optimization: They didn't just run standard training longer. They changed how the model learns. More efficient attention mechanisms. Better parameter utilization.

Compute Arbitrage: While American labs paid premium for H100s, DeepSeek ran on a mix of hardware—including older generation chips that export controls didn't cover.

None of this is secret. It's all in their papers. American labs could have done it. They just didn't need to. Why be efficient when you have unlimited capital?


The Geopolitical Earthquake

Here's where it gets uncomfortable.

American AI policy assumed a compute bottleneck. Restrict chip exports, restrict AI progress. Simple math. Fewer chips = weaker models.

The policy worked—partially. China's labs can't buy the latest NVIDIA chips. They're operating under genuine constraints.

What the policy missed: constraints drive innovation.

When you can't buy faster chips, you figure out how to do more with slower chips. When you can't afford massive compute, you figure out how to train efficiently. When you can't access the latest research directly, you read the papers more carefully and find the insights others missed.

Export controls didn't stop Chinese AI. They forced it to become more efficient.

And efficiency is portable. When DeepSeek eventually gets access to better hardware—and they will, eventually—their efficiency techniques will compound with that hardware.

The gap isn't widening. It's narrowing.

Why?

Strategic calculation: If everyone can build efficient AI, the advantage shifts from "who has AI" to "who can deploy AI." China has 1.4 billion people. They can deploy AI at scales the West can't match.

Ecosystem development: Open source creates a developer community. Developer communities create applications. Applications create demand for Chinese AI infrastructure.

Geopolitical signaling: "We can match your AI, and we'll give it away for free." That's a message to every developing country weighing technology partnerships.

The open source isn't charity. It's strategy.


What This Means for Investors

If you're invested in AI companies, here's what should worry you.

The moat question: Every AI investment thesis includes some version of "this company has advantages that are difficult to replicate." Most of those advantages are compute-related. DeepSeek just demonstrated that compute advantages are weaker than assumed.

The margin question: If frontier models can be built for $6M, what happens to the companies charging enterprise prices for $100M models? The efficiency gap creates pricing pressure across the industry.

The timing question: The "winner takes all" AI thesis assumes a single dominant player will emerge. If efficient training is possible, multiple competitive players can emerge. No winner takes all. Everyone competes harder.

The geography question: Investing in American AI assumed American AI would lead. That assumption is now questionable. Not wrong—American labs are still ahead on many benchmarks—but questionable enough to require portfolio reconsideration.

Scenario 1: Convergence

Both US and Chinese AI continue advancing. Efficiency techniques propagate globally. No single country dominates. AI becomes a commodity capability—important, but not a source of strategic advantage.

Implication: Focus on AI applications, not AI development. The value is in deployment, not research.

Scenario 2: Bifurcation

The world splits into US-aligned and China-aligned AI ecosystems. Interoperability breaks down. Two separate AI economies develop with limited interaction.

Implication: Geographic exposure matters. Companies need to choose sides. Dual-ecosystem operation becomes difficult.

Scenario 3: Acceleration Race

DeepSeek's efficiency gains trigger an AI arms race. Both sides accelerate development. Safety considerations take a back seat. Rapid, potentially reckless deployment.

Probability: 25%

Implication: Short-term AI acceleration, long-term instability. High returns possible, high risks certain.

I think we're heading toward Scenario 2 with elements of Scenario 3. Bifurcation is already happening. The race element is emerging.


What Smart Players Are Doing

Let me tell you what I'm seeing from the sophisticated operators.

Hedging geography: Companies are establishing AI development capabilities in multiple regions. Not just for labor costs—for geopolitical optionality.

Investing in efficiency: The American labs are suddenly very interested in training efficiency. Google's recent paper on efficient architectures. OpenAI's pivot to optimization research. DeepSeek forced the industry to compete on efficiency, not just scale.

Building defensible applications: The value in AI is shifting from models to applications. Anyone can have a model. The question is: what can you do with it that others can't? Application-layer moats are stronger than model-layer moats.

Watching regulatory divergence: AI regulation will differ dramatically between US and China. Smart companies are building compliance capabilities for both. The cost of being locked out of either market is too high.


The Uncomfortable Truth

Let me say something that won't be popular.

The AI race isn't about who's ahead today. It's about who's getting better faster.

DeepSeek improved their efficiency by 16x relative to American labs. Not because they're smarter—the scientists are comparably talented. Because they had to. Constraints forced creativity.

American labs had unlimited capital. They optimized for capability, not efficiency. They got capability. They also got soft. When you can solve problems by throwing money at them, you stop learning how to solve problems well.

The Chinese labs couldn't throw money. They had to think harder. They learned faster.

That's the uncomfortable truth. Constraint creates capability. Abundance creates complacency.

And right now, American AI is running on abundance while Chinese AI is running on constraint.


What Should Happen

I don't have policy authority. But if I did, here's what I'd advocate.

Stop assuming export controls work. They don't. They force adaptation, not prevention. Continue them for strategic reasons, but don't assume they create lasting advantage.

Invest in efficiency research. The US needs to compete on efficiency, not just scale. Fund research into training optimization. Make efficiency a priority, not an afterthought.

Prepare for bifurcation. It's coming. US policy should assume two AI ecosystems will exist and plan accordingly. What does economic decoupling look like when both sides have frontier AI?

Rebuild industrial policy capabilities. The US atrophied its ability to think strategically about technology development. That needs to change. Not to copy China—to compete with it.

Take open source seriously. China is using open source strategically. The US should too. Open source American AI to build global ecosystems. Don't cede that territory.


The Question That Matters

Here's what I keep asking myself.

What happens when efficiency improvements continue?

DeepSeek went from needing $100M equivalent to $6M. That's one generation. What if the next generation is $500K? What if the generation after that is $50K?

AI capability that costs $50K to develop is AI capability that anyone can have.

Nations that can't afford frontier AI today. Corporations that couldn't compete. Startups that couldn't get funding.

Everyone gets access.

Is that good? Is that bad? I honestly don't know.

What I know is this: the assumption that AI would be controlled by a few well-funded entities is dying. DeepSeek killed it.

What comes next is genuinely uncertain.

And uncertainty should make everyone pay attention.
